Couldnt the Federal goverment determine what you are doing as 'money laundering' ?

I opened up an Amazon payments account with no issues. I opened up an account for my wife and I transferred money from my CC to her account, then from her account to my bank.

All of a sudden, AP is asking to verify her account, so I provide the last 4 digits of the SS#. Then, they restrict the account and ask for a former address (we recently moved). I provide that, now they was a drivers license?

I was never asked for this much information when I applied for a car loan or my checking account! Knowing that they outsource to India ( I even asked and they confirmed due to getting emails at strange times), I am surely not sending any private information to someone out of the country. Now, they just email me and say that they act like a bank etc and cannot verify the wife's account.

Anyone else have such problems with them?

Does it cost anything to use a credit card to send money to a person with Amazon payments? Any fees? Or is this free? Is there a catch?

The red flag probably came up when you transferred the money from her Amazon payments account to your bank, obviously. They usually close accounts when they see people who are just using Amazon Payments for getting credit card cashback rewards (since they already lose money from the credit card transaction fees).
