Wow this is a great deal for a kids computer. Only thing you need to be careful of is the GPU and the pcie 3.0 you need to make sure you have at least 8 lanes on your GPU. Some budget gpus skimped on the lanes and it will hurt performance in this system.

Thanks for the iGPU heads up. Shame it's missing - neighbor kid was looking to build but only has a $300 budget. No iGPU kills my plan to go with this setup.๐
Ryzen 5600G is what you want. Will likely need to go used. For reference, before they were discontinued, they were about $115.
Minecraft, TF2 and ultrakill, but I'm sure the list will quickly expand. I can find benchmark, wonder about compatibility with this combo. Also, last PC i built was in 2011, so I'm not sure if extra components are needed (fans?)
If he isn't interested in building the PC, or even if he is, I would look hard at the used market (eBay, Facebook marketplace).
The offerings for new, Budget, low-end systems doesn't really exist right now.
If you're dead set on this combo, I wouldn't go much higher than an AMD RX 6600 or equivalent (used for about $120). The new market right now, especially for GPUs is extremely inflated and uncertain. Oh and don't get an RX 5700xt or an RX 6500xt if you get this combo because the R 5 5500 only has 4 pci lanes (PCI 3.0) and it will perform poorly.
FWIW, My son games on my old PC from 2015 which is an i5 6600 and a GTX 970. That class/vintage of system could definitely play the games he's interested in very well.

One of my kids runs a 5500 and an RTX 4070. He's on a 4K 60hz TV and this CPU is plenty for that refresh rate. If you have a higher refresh display (especially at a lower resolution) you may want to consider a beefier CPU but for 60hz it's great.

I was on the same page as you until a few weeks ago. Then I learned that a lot more AM5 CPUs have iGPUs. The "G" CPUs are still what could be considered APUs and usable for light gaming. But your typical Ryzen 5 and 7 CPUs include an iGPU now. It's a weak iGPU. But it at least provides enough to see your operating system.
IMO, this makes AM5 CPUs much better choices for home virtualization servers. You don't have to waste money and electricity for your host to output video. And you get the full PCIe speeds available. This also makes them even better choices if you want to pass through a dGPU to a VM.
(AM4 may still be better to use as a hypervisor for a lot of people. But that's mainly because it is cheaper overall.)
Would it be worth for me to upgrade from my current setup of i7-4770 cpu and rtx 3060ti? I only play street fighter 6 and dota 2. Thank you!
It's a significant CPU upgrade from your i7-4770 but it means getting a new MB and RAM so I'd go AM5 in that case. Keep the 3060ti for now though. GPU prices are through the roof and your card is still hanging in there with the current gen stuff.

Look into a used Radeon rx 6650 xt around $220 dollars it has plenty of video memory at 12gb and will handle any games the kids would want to play.

I thought I was the only one when I read thatโฆ. Made zero sense. This cpu supports the standard 20 pcie lanes.
