I know there was some confusion about what the 3S is (Was it a "Quest 2.5" or a "Quest 3 Lite"? Was it a "Quest 3+"?
The Quest 3S is essentially the same as a Quest 3 (in terms of CPU/Ram/etc..) but uses the lesser-quality lenses of the Quest 2. Games will all run as good as they do on a normal 3, you're not getting a lesser experience there.. but it has fresnel lenses instead of the pancake lenses on the 3.
With the lenses do come a bit of a lower resolution (Quest 3 is 4.5mp, 3S is 3.5mp).
WIth so many of the newer games, the 3S is a definite upgrade over Quest 2.
And while 128GB might not seem like a lot.. I had the Quest 3 128gb and had about ~75 games/apps installed with free space still. Some of the newer games are starting to finally hit the ~15GB mark, but the majority are like 1-4GB in size.

The quest 3 lenses are definitely better, I've tried them, the color passthrough is nice, but given the price difference I don't think it's worth it if budget is a factor. If this is your first headset I think you'll both find it super cool like we do. My kid plays beat saber, job simulator, a cat game, a few others. He finds it very fun, enjoyable, and has never complained about the optics.
If you're worried about price I think the bigger issue is the cost of games. I was expecting mobile game prices but they're closer to Switch game prices. I wouldn't want to spend $500 on a Quest 3 headset and then realize games are also all $30 each.
The only other thing I'd recommend if you'll be playing together is an easily adjustable head strap. We have one with a dual on the back and it makes it so much quicker and easier to move the headset between us.

I still find the Quest 3 128GB which was going for about $379 at one point to be the best deal.. but even $150 for better lenses is a lot to some people. $225 is a great entry-point, but if you can afford the $500 I absolutely recommend that.

I think the 3S is a great price for an entry-level experience or upgrade over the Quest 2 for people who don't want to drop $500 on the quest 3.
If you can get the 128GB for $355, that's probably the best value. I had my 128GB loaded with games and still had space. I think that Metro, Asgards Wrath 2 and Batman are the 'big size' games.. almost everything else was 1-4 GB and I had a little over 75 games/apps installed with room to spare on my 128GB. You can always delete and re-download also, so you don't need to have everything installed at once
I'd put that extra cash towards comfort stuff like a replacement strap or accessories for it.
If Costco does $400-450 for the 512GB? I'd probably go for that deal if you can afford it.. but between $355 for 128GB or $500 for 512GB + a case, I'd take the 128GB
